Etsy admits what’s holding shoppers back before earnings

Around 2020, a friend told me to start selling digital products on Etsy Inc. (ETSY). The pitch was simple: It was the trending thing, and I could make money designing cards. I never opened a shop.

Plenty of people did. Etsy’s active sellers jumped about 62% to 4.4 million in 2020, according to the company’s fourth-quarter 2020 results. That low barrier to entry was the appeal, and image generators later pushed it even lower.

Now Etsy is paying for it. On Oct. 22, Etsy said confusion over AI content is now a “top-three barrier to shopping more often on Etsy,” CNBC reported. That is a rare admission from a brand built on human-made goods.

Etsy banned AI-generated patterns, recipes, and other how-to guides, and those listings must now show a real result made from the instructions. Bot-made listings with no human involved are out, and sellers must post at least one unaltered photo against a real background, Seeking Alpha reported.

Even so, AI art is still allowed if sellers disclose it and play a clear role, according to CNBC. The line Etsy drew is not about the technology. It is about whether a buyer can verify what they are paying for.

Etsy’s real problem is how often buyers come back

Etsy earns its money by keeping a cut of each sale. That cut, called the take rate, was 25.9% in the second quarter, CFO Lanny Baker told analysts on the August earnings call. Every lost repeat visit is lost commission.

Repeat visits are the weak spot. Active buyers held roughly steady from a year earlier at about 87 million, CEO Kruti Patel Goyal said on the same call. She added that purchase frequency was still below the prior year’s level, though the decline had eased.

That is why this admission lands so hard. Etsy is not struggling to find shoppers. It is struggling to bring them back, and it just named AI confusion as one of the top three reasons.

A $5 bad pattern costs Etsy more than $5

Patterns typically cost $2 to $10, NBC News reported in 2024. Buyers told the outlet they suspected AI images had sold them patterns that did not match the picture.

A $5 loss is rarely worth a refund fight. More often, the shopper simply stops buying patterns there. That quiet exit is what a frequency problem looks like up close.

Meanwhile, trust already costs Etsy money. Asked by Piper Sandler about a slight gross margin dip, Baker said Etsy is “balancing the customer experience around trust and safety, around refunds.” He did not tie that cost to AI listings, but stopping a bad listing before checkout is cheaper than refunding it later.

None of this makes Etsy anti-AI. Goyal told analysts the biggest AI opportunity is on Etsy itself, in search, recommendations and a new gifting assistant. The company wants machines helping buyers find things, not machines inventing the things.

Etsy stock heads into earnings with a lot of doubters

The stock’s reaction was a wash. Shares rose about 4% on the day of the announcement, then fell about 4% the next day. Over the past 52 weeks, the stock is still up about 22%, the same data shows.

However, short sellers are circling. About 23.6% of Etsy’s shares are sold short, according to StockAnalysis. Nearly one in four shares is a bet that the price falls, and crowded bets can make earnings moves sharper in either direction.

More than half of the 31 analysts tracked by StockAnalysis rate the stock a Hold, even though the consensus still reads Buy. The average target on StockAnalysis is $87.70, roughly where the shares trade now. That leaves little upside on paper.

On the same platform, Bank of America’s Mike McGovern holds the high end, reiterating a Buy and a $105 target on Oct. 21. Wells Fargo’s Ken Gawrelski sits with the bears, keeping a Sell and a $76 target on Thursday, Sept. 24.

Etsy reports third-quarter results before the market opens on Oct. 28, according to a press release. In August, it guided for marketplace sales growth of about 4% to 6%. The number I will watch is not sales, but whether purchase frequency finally turns positive.

Etsy is betting that proof of a human sells

Etsy is not the only marketplace dealing with misleading AI listings, as CNBC noted. But it has the most to lose, because human craft is the product it sells.

That makes the rule change a bet on scarcity. When anyone can generate a pretty picture, an unedited photo of a real scarf on a real table becomes worth more.

In 2020, my friend’s pitch was that anyone with a design could sell on Etsy. In 2026, that pitch needs a second line: Prove a person was behind it.

Marketplaces that can verify the human may be the ones shoppers keep coming back to.
